However, HELOC rates are usually variable, so your payments can change.

Not every HELOC lets you borrow in small amounts. Some lenders require you to withdraw a substantial portion of your credit line upfront. Check the minimum draw before deciding which option fits your plans.

Neither is automatically cheaper. The amount you borrow, when you need it, your interest rate and fees all affect the total cost. If you’re required to borrow most of your credit line immediately, the initial interest cost may look more like a home equity loan. Lenders must disclose minimum draw requirements under federal HELOC disclosure rules.

The Consumer Financial Protection Bureau (CFPB) also explains the basic differences between the two options.

Which is better for you?

Choose a home equity loan if you want predictable payments

A home equity loan may make more sense if you know exactly how much you need and want to pay it back on a set schedule.

For example, say you’re consolidating $50,000 in debt or paying for a home improvement project with a fixed price. You can borrow that amount upfront and, with a fixed-rate loan, know what your principal and interest payment will be each month.

The tradeoff is flexibility. You pay interest on the full amount from the beginning, even if you haven’t spent it all. And if you need additional money later, you’d generally have to apply for another loan.

Choose a HELOC if you need flexibility

A HELOC may be the better option when you’re unsure exactly how much you’ll need or expect expenses to arrive over time.

If your contractor needs a deposit now, a progress payment later and the rest on completion, a HELOC that allows draws as needed could be a better fit. You borrow as bills arrive and generally pay interest only on what you’ve withdrawn.

You can also typically borrow again as you repay, up to your available limit during the draw period. But your rate and payment may change, and the lender may require an upfront draw.

If you’re still deciding whether borrowing against your home makes sense, check out our Is a HELOC a Good Idea? article.

Get started with a HELOC now

How borrowing costs differ on a $50,000 renovation

Imagine a six-month project with three contractor payments: $20,000 at the start, $15,000 at the beginning of month four and $15,000 at the end of month six.

A home equity loan funds all $50,000 immediately. A HELOC may let you wait until each bill is due, depending on the upfront draw required. Here’s how much debt each option carries on average during construction, assuming identical interest rates:

Borrowing Option

Amount borrowed upfront

Average outstanding balance during the six months

$50,000 home equity loan

$50,000

$50,000

$50,000 HELOC, drawn as needed

$20,000

$27,500

$50,000 HELOC, 75% upfront draw

$37,500

$37,500

Illustration only. Not Tomo Mortgage terms or an offer of credit. Assumes equal interest rates, no fees, no principal repayments during the illustration, and the final contractor payment at the end of month six. Actual loan payments and terms will affect your costs.

The takeaway is straightforward: The sooner you borrow money, the sooner you generally start paying interest on it.

In this example, the HELOC drawn as needed has a much lower average balance than the home equity loan during construction. At the same interest rate, that means less interest accumulating over those six months.

A HELOC with a 75% upfront draw falls in between. In this example, it still carries a lower average balance than the home equity loan.

What are the risks of a HELOC vs. a home equity loan?

Both options use your home as collateral. If you fall behind on payments and can’t repay the debt, you could face foreclosure.

A HELOC’s monthly payments can change

Most home equity loans have fixed interest rates, giving you a predictable principal and interest payment.

HELOCs usually have variable rates. If the rate rises, your payments can rise too. Your payment can also increase when the draw period ends and you begin paying back principal under the repayment schedule.

Some HELOCs offer fixed-rate options, so it’s worth asking about those if payment predictability is important to you.

Before choosing a variable-rate HELOC, make sure you could comfortably afford higher payments, not just the initial amount quoted. For a closer look at draw periods, repayment schedules and how your payment might change, take a look at our How Does a HELOC Work? article.

Your lender could freeze unused HELOC funds

With a home equity loan, you’ve already received the full amount.

A HELOC is different. Under certain circumstances, such as a significant decline in your home’s value or a material change in your financial situation, your lender may be allowed to freeze the line or reduce your available credit.

These situations are limited by federal rules, but they’re worth considering if you’re counting on future withdrawals.

For example, if your contractor expects several payments over six months, think about how you’d cover the remaining work if you temporarily lost access to the unused portion of your HELOC.

If you’ve already borrowed most of your credit line upfront, that particular risk applies mainly to the remaining undrawn amount.

How to compare offers

When you’re reviewing quotes, focus on four questions:

What rate will I pay? Is it fixed or variable, and how high could a variable rate go?

What will my payments look like? Compare today’s payment with what you could owe later.

What are the total fees? Include closing, annual and early-closure fees where applicable.

How much must I draw upfront? A required draw may mean paying interest before you need the funds.

Don’t compare APRs without checking what’s included. A home equity loan’s APR generally includes interest and certain credit costs; a traditional HELOC’s disclosed APR generally reflects interest alone. The FTC explains the distinction.

Home equity loans generally come with a standardized Loan Estimate and Closing Disclosure. HELOCs use different required disclosures, so compare their fees and terms separately.

For a variable-rate HELOC, lenders must disclose the minimum payment on a $10,000 balance at the maximum interest rate. Use it to understand how higher rates could affect your payments.

How Tomo Mortgage’s HELOC fits

Tomo Mortgage offers HELOCs rather than home equity loans. A Tomo Mortgage HELOC is designed for borrowers who expect to access a substantial share of their credit line upfront, so it can fit a large expense you can size in advance, while still letting you borrow again as you pay down the balance during the draw period.

Before applying, compare the required initial draw with your actual spending schedule. If the structure makes sense for your plans, explore Tomo Mortgage’s terms and compare them with other lenders’ offers.

Start your HELOC application now

Not available in all states.

Tomo Mortgage, LLC · NMLS #2059741 · Equal Housing Lender

Frequently asked questions

Which is cheaper, a HELOC or a home equity loan?

Neither is automatically cheaper.
